HDFC Bank Ltd. is searching for a new chief executive after Sashidhar Jagdishan decided not to seek reappointment. His final day is October 26, and the board must seek regulatory approval for his successor, who could be an internal or external candidate.

Jagdishan's decision ends months of speculation about a potential extension. It comes as India's largest private-sector lender faces intense scrutiny over its governance practices.

Governance Scrutiny Intensifies

The bank's governance has been under the microscope. Earlier this year, part-time chairman Atanu Chakraborty made an acrimonious exit. He later told Bloomberg News that concerns over how the bank handled regulatory issues at its Dubai branch contributed to his departure. Last year, a local regulator barred the bank from onboarding new customers in Dubai after flagging process lapses.

In July, the bank's board penalized three top executives, including Jagdishan. It said employees involved in setting deposit rates had engaged in "business overreach." This followed a media report alleging the bank breached norms by effectively paying higher interest to a state-owned company and camouflaging it as marketing expenses.

HDFC Bank has denied any wrongdoing. The Reserve Bank of India has publicly stated there are no governance issues at the lender.

Investor Confidence and Stock Performance

Uncertainty around the CEO's tenure has weighed on the stock. Analysts at Macquarie Group Ltd. noted this last week. The bank's shares have significantly underperformed the broader market and its peers.

Rikin Shah, senior vice president at IIFL Capital, said Jagdishan's move removes the "tail risk" of a truncated tenure from the RBI. "A credible external candidate could provide a leadership reset and a longer runway to steer the bank," he said.

Major investors like Vanguard Group Inc. and Blackrock Inc. hold the lender's shares. The bank has a nearly 10% weighting in the Nifty 50, making its slump a significant drag on the broader market.

Post-Merger Challenges

The new CEO will inherit challenges from the 2023 merger with Housing Development Finance Corp. The deal saddled the combined entity with a large pool of long-tenor home loans. This has weighed on the bank's liquidity and profit margins.

Jagdishan, who took charge in 2020, oversaw this merger and the bank's balance-sheet expansion. He succeeded Aditya Puri, who led for more than 20 years.

The lender also faces a potential US shareholder lawsuit and allegations of mis-selling from investors. The bank said it intends to "vigorously" defend against these.

Ponmudi R, chief executive at local brokerage Enrich Money, said the market will watch the transition closely. The focus is on whether new leadership can maintain growth and governance standards. Hiring a new CEO quickly is seen as crucial to moving past the uncertainty.
